marginal vs effective tax rate

People often say 'I'm in the 30 percent tax bracket' and assume 30 percent of all their income vanishes to tax. It almost never does. The reason is that most income tax systems are progressive: income is sliced into bands, and each higher band is taxed at a higher rate, so the top rate applies only to the last slice, not the whole pie. Two different rates describe this: the marginal rate and the effective rate.

The marginal tax rate is the rate charged on your next dollar of income — the rate of the highest band your income reaches. The effective tax rate is your total tax divided by your total income — the average bite across everything. Suppose income up to 10,000 is taxed at 10 percent and income above that at 30 percent, and you earn 20,000. Your marginal rate is 30 percent (the next dollar would be taxed at 30 percent), but your tax is 1,000 on the first band plus 3,000 on the second = 4,000, so your effective rate is 4,000 / 20,000 = 20 percent. The effective rate is always lower than the top marginal rate under a progressive system.

Both rates are useful for different questions. The marginal rate guides decisions: how much of a raise, a bonus, or extra business income you actually keep, and how much a tax deduction is really worth (a deduction saves you tax at your marginal rate). The effective rate measures your overall tax burden and is the figure analysts use when comparing companies, since a firm's reported effective tax rate reveals how credits, foreign earnings, and permanent differences pulled its real tax cost above or below the headline statutory rate.

Brackets: 10 percent up to 10,000, then 30 percent above. On 20,000 of income, tax is 1,000 + 3,000 = 4,000. Marginal rate is 30 percent (the next dollar's rate); effective rate is 4,000 / 20,000 = 20 percent.

Your top bracket (marginal) is not the share you actually pay (effective).

Moving into a higher tax bracket does not mean all your income is suddenly taxed at the higher rate — only the income inside that band is, so a raise always leaves you with more money, never less.
