Imagine a warehouse burns down in March and the owner needs to tell the insurer how much inventory was inside — but the goods are ash and a physical count is impossible. If the owner knows that, historically, the business keeps about 30 cents of gross profit on every sales dollar, she can work backward from sales to estimate what the lost goods cost. That backward estimate is the gross profit method.
The method uses the stable relationship between sales and cost of goods sold. If gross profit is normally 30% of sales, then cost of goods sold is about 70% of sales. So estimated cost of goods sold = sales × (1 − gross profit rate); and estimated ending inventory = cost of goods available for sale − estimated cost of goods sold. For example, with sales of 100,000, a 30% margin gives estimated cost of goods sold of 70,000; if goods available for sale were 90,000, estimated ending inventory is 90,000 − 70,000 = 20,000.
It matters as a fast, cheap estimate when a real count is impractical or unwanted — pricing insurance claims after a fire or flood, preparing monthly interim figures without stopping to count, or checking whether a physical count looks roughly reasonable. Its big caveat is that it is only an estimate built on the assumption that the historical margin still holds; if the product mix or pricing has shifted, the estimate drifts. It is generally not accepted for year-end financial statements, where an actual count is required.
After a flood, a shop knows goods available for sale were 90,000 and sales were 100,000, with a usual gross margin of 30%. Estimated cost of goods sold = 100,000 × 70% = 70,000, so estimated lost inventory = 90,000 − 70,000 = 20,000 — a figure to support the insurance claim.

The gross profit method is only an estimate — it assumes the historical gross margin still holds. It is handy for insurance claims and interim reports but is generally not acceptable for year-end statements, which require a physical count.
