credit terms and discounts

When a business sells on credit, it doesn't just say 'pay me sometime.' It spells out the rules: how long the customer has to pay, and whether paying early earns a little discount. You've seen this on invoices stamped with cryptic codes like '2/10, n/30.' These rules are the credit terms, and the early-payment incentive is the cash discount.

Credit terms state the deadline and any reward for prompt payment. The shorthand '2/10, n/30' means: take a 2% discount if you pay within 10 days, otherwise the full (net) amount is due within 30 days. So on a 1,000 invoice, a customer who pays within 10 days sends only 980; a customer who waits pays the full 1,000 by day 30. The seller offers this discount to speed up collection of cash; the buyer must weigh whether the discount is worth paying early. A separate idea, the trade discount, is a reduction off the list price given before the sale is even recorded — so it never appears in the accounts, unlike the cash (early-payment) discount which does.

These terms quietly shape a company's cash flow, its receivables balance, and even its relationships with customers. Offering generous terms can win sales but ties up cash in receivables and raises bad-debt risk; tight terms protect cash but may push customers away. One worth knowing: a 2% discount for paying 20 days early sounds small, but annualized it is roughly a 37% return — which is why finance-savvy buyers almost always take such discounts, and why sellers should price them carefully.

An invoice for 5,000 carries terms '2/10, n/30.' A customer who pays within 10 days takes the 2% discount and sends 5,000 − 100 = 4,900. A customer who pays on day 25 misses the discount and owes the full 5,000.

'2/10, n/30' rewards paying within 10 days with 2% off; otherwise the full amount is due in 30 days.

A trade discount (off the list price) is never recorded in the accounts, while a cash discount for early payment is; don't confuse the two.
